I know you can use it to play games without the disk, but how does that work? Can you still play the game online without the disk? Can you use it for example to test out MW2 patches?

in simple terms, it makes backups of your games into your ps3's HDD so you can use them any time you please

Most of the time the term "BackUp" is used very loosely,and people just download the game.
